Asbestos was thought to be such a good insulator back in the day that it was used in a lot of different places. There is a possibility that if the heater is old enough it may contain it.

Asbestos can be found where older insulation was used, especially prior to the 1940s. If a older hot water heater was wrapped in this, than it's very possible.
